So I would highly recommend doing that if you mod Morrowind's executable or textures or whatnot to avoid issues. With everything set to Read Only, Steam won't overwrite your patched/modded game regardless of settings. I selected all files and made everything, including all subfolders and files Read Only. To prevent Steam from messing with them, I then went into Windows explorer via the "Computer" option in the Start menu of Windows 7 and navigated to the root folder where the game lives within Steam's folders. This mod changes the exe and a lot of other files. Next, I installed the mod on top of the existing Steam installation. I ran the game in Steam one time unmodded so Steam would completely unpack and set it up. I just wanted to give you a heads up about this and also share with you how I dealt with it for the Vampire game. I haven't tested to see if that is true personally.

Supposedly a recent update to Steam fixes the problem I just mentioned. Investigating this on the Steam forums revealed it is a known issue. What I found was it would revert back on its own to patching on me.

I tried doing so to prevent the True Patch for Vampire The Masquerade: Bloodlines from being overwritten by Steam. While you can supposedly turn off auto-updating, historically at least this function has been buggy and not worked well.

A mod that is a separate set of files you just enable is no problem at all but mods that change the game would be. Files you add are not a problem, just files you change such as the main executable or if you were to overwrite data files with changed files.
You should be aware that modifying any of the game's original files can result in Steam auto-updating the game back to what it thinks you should have for a vanilla install. (used to do mostly world building myself). There's a forum for Oblivion modding as well. In short, Morrowind modding is a complex and still developing, and I therefore recommend to ask at the official Morrowind modding forums for the most up-to-date information (mine might very well be outdated too by now). Note that MGE development has branched out (there were 3-5 different releases made by different people last time I checked), that MGE includes MWSE, and that MWE has not been supported for many years (and may very well be incompatible to a Steam version of the game). Of those, you definitely want the code patch (fixes crucial bugs), and probably want MGE (for much better looks, Morrowind's default view distance is very very short by today's standards).
